What is the expected behaviour?

I think we should look at what is done in other places in such cases. One thing I know some other sites do is simply expand it upwards instead of downwards when there is not enough space at the bottom.

When I type "i", the list is higher than my screen, so that won't help in this case.

I think the list should expand upwards in this case.
